Every trader experiences losing streaks. The method has an edge — but that edge plays out over hundreds of trades, not every single session. In any given week or month, a sequence of losses is not only possible — it is mathematically inevitable. What separates traders who survive those periods from those who don't is a set of pre-decided rules that govern what happens when the account is in drawdown.

The drawdown rules in this lesson are not complicated. They are hard to follow — because the moment you are in a losing streak is precisely the moment your psychology is pushing you hardest to break them. Knowing the rules before the drawdown arrives is what makes following them possible when it does.

A drawdown is not a failure. It is a normal phase of trading an edge-based system. The failure is not the drawdown — the failure is what you do during it that turns a manageable setback into an unrecoverable one.

The Three Drawdown Levels

Drawdown is measured from the account's peak equity — the highest balance the account has reached. The three levels below define what action is required at each stage of a drawdown. The rules activate automatically when the level is reached. They are not suggestions. They are stop signs.

5% Level 1 Yellow Flag — Reduce to 1% The account is 5% below its peak equity. The current trading approach is not performing. This is the first warning that something needs to change — either the market conditions are unfavourable or execution errors are accumulating. → Reduce all trades to 1% risk. Do not skip sessions — continue trading but at reduced size. Review the last 5 sessions in the journal and identify any execution errors. 10% Level 2 Orange Flag — Stop for One Week The account is 10% below its peak equity. Reduced sizing did not stop the drawdown. The trading environment may be genuinely unfavourable — seasonal low liquidity, high-volatility macro period, or a pattern of execution errors that reduced sizing alone did not fix. → Stop trading entirely for one full calendar week. Chart review only — no live trades. Use the week to identify what changed. Return the following Monday at 1% risk. 15% Level 3 Red Flag — Stop for One Month The account is 15% below its peak equity. This is a significant drawdown that requires a genuine reset — not a week off, but a full month. The goal of the month away is not punishment. It is perspective. Losses of this magnitude almost always involve psychological factors that cannot be resolved by trading through them. → Stop trading for one full calendar month. Return at 1% risk with a re-read of the Core Framework from Module 1. Do not shorten the month regardless of how ready you feel. The Recovery Rule

After returning from a Level 2 or Level 3 drawdown break, the account stays at 1% risk until it recovers to within 5% of its previous peak. Only then does it return to 2%. It does not jump immediately back to 3% regardless of how well the first sessions go after the break. The recovery is gradual because the goal is rebuilding confidence alongside the balance — not just the balance alone.

Why Drawdowns Happen — And Why They End

Understanding why drawdown periods occur makes it significantly easier to follow the rules during them — because they stop feeling like permanent failures and start feeling like what they actually are: temporary phases in a longer statistical process.

Market conditions rotate. The method performs best when the London session is producing clean institutional cycles. Some periods — holiday weeks, unusually high macro volatility, sustained low-liquidity environments — produce fewer clean setups. During these periods, even correctly executed trades produce more losses simply because the setup quality across the market is lower. The condition passes. The clean cycles return.
Execution errors accumulate. A common cause of extended drawdown is a sequence of small execution errors — entering mid-candle, tightening stops during consolidation, taking partial profit too early — that each cost a small amount but collectively produce a significant decline. The journal review at Level 1 exists to catch these before they compound to Level 2.
Psychological deterioration compounds losses. After two or three losses in a row, decision-making quality degrades. The trader forces trades that would not normally qualify. They size up to recover losses quickly. They abandon the checklist because "this one feels obvious." Each of these behaviours increases the drawdown rather than ending it. The week and month breaks at Levels 2 and 3 interrupt this cycle before it becomes irreversible.

The Daily Loss Limit

In addition to the account-level drawdown rules, apply a daily loss limit: if you lose two trades in a single session — stop trading for the rest of that day. Not three. Not four. Two. Two consecutive losses in one session is a signal that either the market conditions are poor for this method today or your own execution is compromised by whatever happened on the first loss. Either way, the correct response is the same. Close the platform. Come back tomorrow.

The Most Dangerous Moment in Trading

The most dangerous moment is not when you are losing. It is immediately after a significant loss — when the emotional drive to "get it back" is at its strongest. This is the moment the revenge trade fires. This is the moment position sizes get doubled. This is the moment the checklist gets abandoned in favour of impulse. The daily loss limit and the drawdown rules exist specifically to intercept this moment with a pre-decided rule that is stronger than the emotional impulse. Follow the rule. Every time.

Drawdowns end. Blown accounts don't. Protect the account above everything else.
